A while back I purchased a domain name of a potential franchise/supplier however with a .co.uk ending as they used .com. This was due to me potentially setting up a new franchise in the UK which never took off. I have however started up with a competitor. The original company have asked me for the domain back but will not pay any money for it.

I have been told they will have a legal right to get the domain back from me. Can they do this?

I thought about setting up a seperate site that is based on the same industry / topic but point the domain to this site to use for a blog or lead generation? Is this allowed?

This is, simply put infringement and dilution of their mark. They could take legal action, especially since it sounds as though this domain was registered with the full knowledge of their operations. This is called "Bad Faith" in the domain name industry.
