In a two-way link exchange, Site A links to Site B, which links back to Site A.

Search engines recognise that link relationships of this kind can be artificial, so devalue the links.

In a three-way link exchange, Site A links to Site B, which links to Site C.

This is much more difficult to recognise as an artificial linking relationship, and so works better for SEO.

Right. Also that is assuming A belongs to one person and site B belongs to another one. Or in three way exchange, Site A and C belong to one person and Site B belongs to another person.

If all the sites belong to one person and if they reside on the same ip block, that may not be good either.

The IP block might be an issue (however this might cause problems in the typical shared host environment), the owner of a site however is probably never considered for the ranking.
